How old are the kids? If they're the appropriate age for a craft project like this (3-9?), I think a fun activity would be to have large cut-out cupcake shapes for them to "decorate". You could have everything all pre-cut and have a cupcake "decorating station" set up. I'd cut out separate large cupcake "cups" and then lots of different colors for the cupcake "tops" for them to choose from. Then have various things for them to add as decoration - maybe cut out letters "candles" (the first letter of their name?), small strips of paper for "sprinkles", glitter, puff paint for icing decoration, etc etc etc. So many decorating options. And then they each have a fun little art project to take home and you've killed a good chunk of time by entertaining them relatively inexpensively.

Check out these ideas:

My 5 yr old went to a friend's cupcake themed birthday party. The parents had set up a big long table for the kids. Down the centre of the table was a huge array of lollies and cupcake sprinkles in individual bowls. Each kid had an undecorated cupcake and a small knife at their place setting. They got to ice their own cupcake, and then decorate it with the myriad of lollies and decorations available. They had an absolute ball. The kids ranged from 3.5 to 6 years old, and all loved it.

Lots of really cute ideas! If I had little ones, I'd be all over this! Make sure you post pictures of what you end up doing!

With all the fabulous hybrid template out there you could always make each child a box to take a cupcake or two home in that is personalized with their name - Hannah's Bakery, etc. What dad or sibling wouldn't love to get a cupcake for desert?

Also, what about having them decorate aprons before they decorate their cupcakes? I think having them do a few cupcakes would be more fun for them. You could put out ideas and then have a contest - best animal cupcake, best monster, neatest, etc. You could have your daughter help you make awards for the contest using paper scrapbooking supplies. I know that Family Circle and Better Home and Gardens have articles on their websites with cupcake decoration ideas. Last year I made doggie cupcakes for my daughter's birthday using cookies and chocolate chips.

If you wanted to play games you could convert most party games to a baking themed game pretty easy by using baking supplies. Have fun! It sounds like a fun party.

Oh I love the pinata!!! ...do you think for my rapidly approaching birthday it would be too much if I made one for myself? How old is too old for a pinata?

I would definitely take a look at the links Dani supplied - the Altered team had great fun coming up with ideas, but I'm going to plug the t-shirt as part of your gift bag idea particularly!

...and how about (if the girls are young enough) a variation on an old party game: Instead of pin-the-tail-on-the-donkey, try stick-the-cherry-on-the-cupcake - silly, but fun for little ones.
